H and r block state taxes   You must give your name and SSN or individual tax identification number (ITIN) to any person required by federal tax law to make a return, statement, or other document that relates to you. H and r block state taxes This includes payers of interest. H and r block state taxes If you do not give your SSN or ITIN to the payer of interest, you may have to pay a penalty. H and r block state taxes SSN for joint account. H and r block state taxes   If the funds in a joint account belong to one person, list that person's name first on the account and give that person's SSN to the payer. H and r block state taxes (For information on who owns the funds in a joint account, see Joint accounts , later. H and r block state taxes ) If the joint account contains combined funds, give the SSN of the person whose name is listed first on the account. H and r block state taxes This is because only one name and SSN can be shown on Form 1099. H and r block state taxes   These rules apply both to joint ownership by a married couple and to joint ownership by other individuals. H and r block state taxes For example, if you open a joint savings account with your child using funds belonging to the child, list the child's name first on the account and give the child's SSN. H and r block state taxes Custodian account for your child. H and r block state taxes   If your child is the actual owner of an account that is recorded in your name as custodian for the child, give the child's SSN to the payer. H and r block state taxes For example, you must give your child's SSN to the payer of interest on an account owned by your child, even though the interest is paid to you as custodian. H and r block state taxes Penalty for failure to supply SSN. H and r block state taxes   If you do not give your SSN to the payer of interest, you may have to pay a penalty. H and r block state taxes   Your interest income is generally not subject to regular withholding. H and r block state taxes However, it may be subject to backup withholding to ensure that income tax is collected on the income. H and r block state taxes Under backup withholding, the payer of interest must withhold, as income tax, on the amount you are paid, applying the appropriate withholding rate. H and r block state taxes   Backup withholding may also be required if the IRS has determined that you underreported your interest or dividend income. H and r block state taxes For more information, see Backup Withholding in chapter 4. H and r block state taxes Reporting backup withholding. H and r block state taxes   If backup withholding is deducted from your interest income, the payer must give you a Form 1099-INT for the year indicating the amount withheld. H and r block state taxes The Form 1099-INT will show any backup withholding as “Federal income tax withheld. H and r block state taxes ” Joint accounts. H and r block state taxes   If two or more persons hold property (such as a savings account or bond) as joint tenants, tenants by the entirety, or tenants in common, each person's share of any interest from the property is determined by local law. H and r block state taxes Income from property given to a child. H and r block state taxes   Property you give as a parent to your child under the Model Gifts of Securities to Minors Act, the Uniform Gifts to Minors Act, or any similar law becomes the child's property. H and r block state taxes   Income from the property is taxable to the child, except that any part used to satisfy a legal obligation to support the child is taxable to the parent or guardian having that legal obligation. H and r block state taxes Savings account with parent as trustee. H and r block state taxes   Interest income from a savings account opened for a minor child, but placed in the name and subject to the order of the parents as trustees, is taxable to the child if, under the law of the state in which the child resides, both of the following are true. H and r block state taxes The savings account legally belongs to the child. H and r block state taxes The parents are not legally permitted to use any of the funds to support the child. H and r block state taxes Form 1099-INT. H and r block state taxes   Interest income is generally reported to you on Form 1099-INT, or a similar statement, by banks, savings and loans, and other payers of interest. H and r block state taxes This form shows you the interest you received during the year. H and r block state taxes Keep this form for your records. H and r block state taxes You do not have to attach it to your tax return. H and r block state taxes   Report on your tax return the total interest income you receive for the tax year. H and r block state taxes Interest not reported on Form 1099-INT. H and r block state taxes   Even if you do not receive Form 1099-INT, you must still report all of your interest income. H and r block state taxes For example, you may receive distributive shares of interest from partnerships or S corporations. H and r block state taxes This interest is reported to you on Schedule K-1 (Form 1065), Partner's Share of Income, Deduction, Credits, etc. H and r block state taxes , or Schedule K-1 (Form 1120S), Shareholder's Share of Income, Deductions, Credits, etc. H and r block state taxes Nominees. H and r block state taxes   Generally, if someone receives interest as a nominee for you, that person must give you a Form 1099-INT showing the interest received on your behalf. H and r block state taxes   If you receive a Form 1099-INT that includes amounts belonging to another person, see the discussion on nominee distributions under How To Report Interest Income in chapter 1 of Publication 550, or Schedule B (Form 1040A or 1040) instructions. H and r block state taxes Incorrect amount. H and r block state taxes   If you receive a Form 1099-INT that shows an incorrect amount (or other incorrect information), you should ask the issuer for a corrected form. H and r block state taxes The new Form 1099-INT you receive will be marked “Corrected. H and r block state taxes ” Form 1099-OID. H and r block state taxes   Reportable interest income also may be shown on Form 1099-OID, Original Issue Discount. H and r block state taxes   Exempt-interest dividends you receive from a mutual fund or other regulated investment company, including those received from a qualified fund of funds in any tax year beginning after December 22, 2010, are not included in your taxable income. H and r block state taxes (However, see Information reporting requirement , next. H and r block state taxes ) Exempt-interest dividends should be shown in box 10 of Form 1099-DIV. H and r block state taxes You do not reduce your basis for distributions that are exempt-interest dividends. H and r block state taxes Information reporting requirement. H and r block state taxes   Although exempt-interest dividends are not taxable, you must show them on your tax return if you have to file. H and r block state taxes This is an information reporting requirement and does not change the exempt-interest dividends into taxable income. H and r block state taxes Note. H and r block state taxes Exempt-interest dividends paid from specified private activity bonds may be subject to the alternative minimum tax. H and r block state taxes Individual retirement arrangements (IRAs). H and r block state taxes   Interest on a Roth IRA generally is not taxable. H and r block state taxes Interest on a traditional IRA is tax deferred. H and r block state taxes You generally do not include it in your income until you make withdrawals from the IRA. H and r block state taxes See chapter 17. H and r block state taxes Taxable Interest Taxable interest includes interest you receive from bank accounts, loans you make to others, and other sources. H and r block state taxes The following are some sources of taxable interest. H and r block state taxes Dividends that are actually interest. H and r block state taxes   Certain distributions commonly called dividends are actually interest. H and r block state taxes You must report as interest so-called “dividends” on deposits or on share accounts in: Cooperative banks, Credit unions, Domestic building and loan associations, Domestic savings and loan associations, Federal savings and loan associations, and Mutual savings banks. H and r block state taxes  The “dividends” will be shown as interest income on Form 1099-INT. H and r block state taxes Money market funds. H and r block state taxes   Money market funds pay dividends and are offered by nonbank financial institutions, such as mutual funds and stock brokerage houses. H and r block state taxes Generally, amounts you receive from money market funds should be reported as dividends, not as interest. H and r block state taxes Certificates of deposit and other deferred interest accounts. H and r block state taxes   If you open any of these accounts, interest may be paid at fixed intervals of 1 year or less during the term of the account. H and r block state taxes You generally must include this interest in your income when you actually receive it or are entitled to receive it without paying a substantial penalty. H and r block state taxes The same is true for accounts that mature in 1 year or less and pay interest in a single payment at maturity. H and r block state taxes If interest is deferred for more than 1 year, see Original Issue Discount (OID) , later. H and r block state taxes Interest subject to penalty for early withdrawal. H and r block state taxes   If you withdraw funds from a deferred interest account before maturity, you may have to pay a penalty. H and r block state taxes You must report the total amount of interest paid or credited to your account during the year, without subtracting the penalty. H and r block state taxes Money borrowed to invest in certificate of deposit. H and r block state taxes   The interest you pay on money borrowed from a bank or savings institution to meet the minimum deposit required for a certificate of deposit from the institution and the interest you earn on the certificate are two separate items. H and r block state taxes You must report the total interest you earn on the certificate in your income. H and r block state taxes If you itemize deductions, you can deduct the interest you pay as investment interest, up to the amount of your net investment income. H and r block state taxes See Interest Expenses in chapter 3 of Publication 550. H and r block state taxes Example. H and r block state taxes You deposited $5,000 with a bank and borrowed $5,000 from the bank to make up the $10,000 minimum deposit required to buy a 6-month certificate of deposit. H and r block state taxes The certificate earned $575 at maturity in 2013, but you received only $265, which represented the $575 you earned minus $310 interest charged on your $5,000 loan. H and r block state taxes The bank gives you a Form 1099-INT for 2013 showing the $575 interest you earned. H and r block state taxes The bank also gives you a statement showing that you paid $310 interest for 2013. H and r block state taxes You must include the $575 in your income. H and r block state taxes If you itemize your deductions on Schedule A (Form 1040), you can deduct $310, subject to the net investment income limit. H and r block state taxes Gift for opening account. H and r block state taxes   If you receive noncash gifts or services for making deposits or for opening an account in a savings institution, you may have to report the value as interest. H and r block state taxes   For deposits of less than $5,000, gifts or services valued at more than $10 must be reported as interest. H and r block state taxes For deposits of $5,000 or more, gifts or services valued at more than $20 must be reported as interest. H and r block state taxes The value is determined by the cost to the financial institution. H and r block state taxes Example. H and r block state taxes You open a savings account at your local bank and deposit $800. H and r block state taxes The account earns $20 interest. H and r block state taxes You also receive a $15 calculator. H and r block state taxes If no other interest is credited to your account during the year, the Form 1099-INT you receive will show $35 interest for the year. H and r block state taxes You must report $35 interest income on your tax return. H and r block state taxes Interest on insurance dividends. H and r block state taxes   Interest on insurance dividends left on deposit with an insurance company that can be withdrawn annually is taxable to you in the year it is credited to your account. H and r block state taxes However, if you can withdraw it only on the anniversary date of the policy (or other specified date), the interest is taxable in the year that date occurs. H and r block state taxes Prepaid insurance premiums. H and r block state taxes   Any increase in the value of prepaid insurance premiums, advance premiums, or premium deposit funds is interest if it is applied to the payment of premiums due on insurance policies or made available for you to withdraw. H and r block state taxes U. H and r block state taxes S. H and r block state taxes obligations. H and r block state taxes   Interest on U. H and r block state taxes S. H and r block state taxes obligations, such as U. H and r block state taxes S. H and r block state taxes Treasury bills, notes, and bonds, issued by any agency or instrumentality of the United States is taxable for federal income tax purposes. H and r block state taxes Interest on tax refunds. H and r block state taxes   Interest you receive on tax refunds is taxable income. H and r block state taxes Interest on condemnation award. H and r block state taxes   If the condemning authority pays you interest to compensate you for a delay in payment of an award, the interest is taxable. H and r block state taxes Installment sale payments. H and r block state taxes   If a contract for the sale or exchange of property provides for deferred payments, it also usually provides for interest payable with the deferred payments. H and r block state taxes That interest is taxable when you receive it. H and r block state taxes If little or no interest is provided for in a deferred payment contract, part of each payment may be treated as interest. H and r block state taxes   Accumulated interest on an annuity contract you sell before its maturity date is taxable. H and r block state taxes Usurious interest. H and r block state taxes   Usurious interest is interest charged at an illegal rate. H and r block state taxes This is taxable as interest unless state law automatically changes it to a payment on the principal. H and r block state taxes Interest income on frozen deposits. H and r block state taxes   Exclude from your gross income interest on frozen deposits. H and r block state taxes A deposit is frozen if, at the end of the year, you cannot withdraw any part of the deposit because: The financial institution is bankrupt or insolvent, or The state where the institution is located has placed limits on withdrawals because other financial institutions in the state are bankrupt or insolvent. H and r block state taxes   The amount of interest you must exclude is the interest that was credited on the frozen deposits minus the sum of: The net amount you withdrew from these deposits during the year, and The amount you could have withdrawn as of the end of the year (not reduced by any penalty for premature withdrawals of a time deposit). H and r block state taxes If you receive a Form 1099-INT for interest income on deposits that were frozen at the end of 2013, see Frozen deposits under How To Report Interest Income in chapter 1 of Publication 550, for information about reporting this interest income exclusion on your tax return. H and r block state taxes   The interest you exclude is treated as credited to your account in the following year. H and r block state taxes You must include it in income in the year you can withdraw it. H and r block state taxes Example. H and r block state taxes   If you buy a bond at a discount when interest has been defaulted or when the interest has accrued but has not been paid, the transaction is described as trading a bond flat. H and r block state taxes The defaulted or unpaid interest is not income and is not taxable as interest if paid later. H and r block state taxes When you receive a payment of that interest, it is a return of capital that reduces the remaining cost basis of your bond. H and r block state taxes    If you plan to cash your bonds in the same year you will pay for higher education expenses, you may want to use method 1 because you may be able to exclude the interest from your income. H and r block state taxes   If you want to change your method of reporting the interest from method 1 to method 2, you can do so without permission from the IRS. H and r block state taxes In the year of change you must report all interest accrued to date and not previously reported for all your bonds. H and r block state taxes   Once you choose to report the interest each year, you must continue to do so for all series EE, series E, and series I bonds you own and for any you get later, unless you request permission to change, as explained next. H and r block state taxes Permission for the change is automatically granted if you send the IRS a statement that meets all the following requirements. H and r block state taxes This is true even if you let the other co-owner redeem the bond and keep all the proceeds. H and r block state taxes If you file separate returns, each of you generally must report one-half of the bond interest. H and r block state taxes   If you bought series E, series EE, or series I bonds entirely with your own funds and had them reissued in your co-owner's name or beneficiary's name alone, you must include in your gross income for the year of reissue all interest that you earned on these bonds and have not previously reported. H and r block state taxes But, if the bonds were reissued in your name alone, you do not have to report the interest accrued at that time. H and r block state taxes   This same rule applies when bonds (other than bonds held as community property) are transferred between spouses or incident to divorce. H and r block state taxes Purchased jointly. H and r block state taxes   If you and a co-owner each contributed funds to buy series E, series EE, or series I bonds jointly and later have the bonds reissued in the co-owner's name alone, you must include in your gross income for the year of reissue your share of all the interest earned on the bonds that you have not previously reported. H and r block state taxes The former co-owner does not have to include in gross income at the time of reissue his or her share of the interest earned that was not reported before the transfer. H and r block state taxes This interest, however, as well as all interest earned after the reissue, is income to the former co-owner. H and r block state taxes   This income-reporting rule also applies when the bonds are reissued in the name of your former co-owner and a new co-owner. H and r block state taxes But the new co-owner will report only his or her share of the interest earned after the transfer. H and r block state taxes   If bonds that you and a co-owner bought jointly are reissued to each of you separately in the same proportion as your contribution to the purchase price, neither you nor your co-owner has to report at that time the interest earned before the bonds were reissued. H and r block state taxes   If you own series E, series EE, or series I bonds and transfer them to a trust, giving up all rights of ownership, you must include in your income for that year the interest earned to the date of transfer if you have not already reported it. H and r block state taxes However, if you are considered the owner of the trust and if the increase in value both before and after the transfer continues to be taxable to you, you can continue to defer reporting the interest earned each year. H and r block state taxes You must include the total interest in your income in the year you cash or dispose of the bonds or the year the bonds finally mature, whichever is earlier. H and r block state taxes   The same rules apply to previously unreported interest on series EE or series E bonds if the transfer to a trust consisted of series HH or series H bonds you acquired in a trade for the series EE or series E bonds. H and r block state taxes See Savings bonds traded , later. H and r block state taxes Decedents. H and r block state taxes   The manner of reporting interest income on series E, series EE, or series I bonds, after the death of the owner (decedent), depends on the accounting and income-reporting methods previously used by the decedent. H and r block state taxes This is explained in chapter 1 of Publication 550. H and r block state taxes Savings bonds traded. H and r block state taxes   If you postponed reporting the interest on your series EE or series E bonds, you did not recognize taxable income when you traded the bonds for series HH or series H bonds, unless you received cash in the trade. H and r block state taxes (You cannot trade series I bonds for series HH bonds. H and r block state taxes After August 31, 2004, you cannot trade any other series of bonds for series HH bonds. H and r block state taxes ) Any cash you received is income up to the amount of the interest earned on the bonds traded. H and r block state taxes When your series HH or series H bonds mature, or if you dispose of them before maturity, you report as interest the difference between their redemption value and your cost. H and r block state taxes Your cost is the sum of the amount you paid for the traded series EE or series E bonds plus any amount you had to pay at the time of the trade. H and r block state taxes Example. H and r block state taxes You traded series EE bonds (on which you postponed reporting the interest) for $2,500 in series HH bonds and $223 in cash. H and r block state taxes You reported the $223 as taxable income on your tax return. H and r block state taxes At the time of the trade, the series EE bonds had accrued interest of $523 and a redemption value of $2,723. H and r block state taxes You hold the series HH bonds until maturity, when you receive $2,500. H and r block state taxes You must report $300 as interest income in the year of maturity. H and r block state taxes This is the difference between their redemption value, $2,500, and your cost, $2,200 (the amount you paid for the series EE bonds). H and r block state taxes (It is also the difference between the accrued interest of $523 on the series EE bonds and the $223 cash received on the trade. H and r block state taxes ) Choice to report interest in year of trade. H and r block state taxes   You could have chosen to treat all of the previously unreported accrued interest on the series EE or series E bonds traded for series HH bonds as income in the year of the trade. H and r block state taxes If you made this choice, it is treated as a change from method 1. H and r block state taxes See Change from method 1 under Series EE and series I bonds, earlier. H and r block state taxes Form 1099-INT for U. H and r block state taxes S. H and r block state taxes savings bonds interest. H and r block state taxes   When you cash a bond, the bank or other payer that redeems it must give you a Form 1099-INT if the interest part of the payment you receive is $10 or more. H and r block state taxes Box 3 of your Form 1099-INT should show the interest as the difference between the amount you received and the amount paid for the bond. H and r block state taxes However, your Form 1099-INT may show more interest than you have to include on your income tax return. H and r block state taxes For example, this may happen if any of the following are true. H and r block state taxes You chose to report the increase in the redemption value of the bond each year. H and r block state taxes The interest shown on your Form 1099-INT will not be reduced by amounts previously included in income. H and r block state taxes You received the bond from a decedent. H and r block state taxes The interest shown on your Form 1099-INT will not be reduced by any interest reported by the decedent before death, or on the decedent's final return, or by the estate on the estate's income tax return. H and r block state taxes Ownership of the bond was transferred. H and r block state taxes The interest shown on your Form 1099-INT will not be reduced by interest that accrued before the transfer. H and r block state taxes You were named as a co-owner, and the other co-owner contributed funds to buy the bond. H and r block state taxes The interest shown on your Form 1099-INT will not be reduced by the amount you received as nominee for the other co-owner. H and r block state taxes (See Co-owners , earlier in this chapter, for more information about the reporting requirements. H and r block state taxes ) You received the bond in a taxable distribution from a retirement or profit-sharing plan. H and r block state taxes The interest shown on your Form 1099-INT will not be reduced by the interest portion of the amount taxable as a distribution from the plan and not taxable as interest. H and r block state taxes (This amount is generally shown on Form 1099-R, Distributions From Pensions, Annuities, Retirement or Profit-Sharing Plans, IRAs, Insurance Contracts, etc. H and r block state taxes , for the year of distribution. H and r block state taxes Publication 550 includes examples showing how to report these amounts. H and r block state taxes    Interest on U. H and r block state taxes S. H and r block state taxes savings bonds is exempt from state and local taxes. H and r block state taxes The Form 1099-INT you receive will indicate the amount that is for U. H and r block state taxes S. H and r block state taxes savings bond interest in box 3. H and r block state taxes Education Savings Bond Program You may be able to exclude from income all or part of the interest you receive on the redemption of qualified U. H and r block state taxes S. H and r block state taxes savings bonds during the year if you pay qualified higher educational expenses during the same year. H and r block state taxes This exclusion is known as the Education Savings Bond Program. H and r block state taxes You do not qualify for this exclusion if your filing status is married filing separately. H and r block state taxes Form 8815. H and r block state taxes   Use Form 8815 to figure your exclusion. H and r block state taxes Attach the form to your Form 1040 or Form 1040A. H and r block state taxes Qualified U. H and r block state taxes S. H and r block state taxes savings bonds. H and r block state taxes   A qualified U. H and r block state taxes S. H and r block state taxes savings bond is a series EE bond issued after 1989 or a series I bond. H and r block state taxes The bond must be issued either in your name (sole owner) or in your and your spouse's names (co-owners). H and r block state taxes You must be at least 24 years old before the bond's issue date. H and r block state taxes For example, a bond bought by a parent and issued in the name of his or her child under age 24 does not qualify for the exclusion by the parent or child. H and r block state taxes    The issue date of a bond may be earlier than the date the bond is purchased because the issue date assigned to a bond is the first day of the month in which it is purchased. H and r block state taxes Beneficiary. H and r block state taxes   You can designate any individual (including a child) as a beneficiary of the bond. H and r block state taxes Verification by IRS. H and r block state taxes   If you claim the exclusion, the IRS will check it by using bond redemption information from the Department of the Treasury. H and r block state taxes Qualified expenses. H and r block state taxes   Qualified higher educational expenses are tuition and fees required for you, your spouse, or your dependent (for whom you claim an exemption) to attend an eligible educational institution. H and r block state taxes   Qualified expenses include any contribution you make to a qualified tuition program or to a Coverdell education savings account. H and r block state taxes   Qualified expenses do not include expenses for room and board or for courses involving sports, games, or hobbies that are not part of a degree or certificate granting program. H and r block state taxes Eligible educational institutions. H and r block state taxes   These institutions include most public, private, and nonprofit universities, colleges, and vocational schools that are accredited and eligible to participate in student aid programs run by the U. H and r block state taxes S. H and r block state taxes Department of Education. H and r block state taxes Reduction for certain benefits. H and r block state taxes   You must reduce your qualified higher educational expenses by all of the following tax-free benefits. H and r block state taxes Tax-free part of scholarships and fellowships (see Scholarships and fellowships in chapter 12). H and r block state taxes Expenses used to figure the tax-free portion of distributions from a Coverdell ESA. H and r block state taxes Expenses used to figure the tax-free portion of distributions from a qualified tuition program. H and r block state taxes Any tax-free payments (other than gifts or inheritances) received for educational expenses, such as Veterans' educational assistance benefits, Qualified tuition reductions, or Employer-provided educational assistance. H and r block state taxes Any expense used in figuring the American Opportunity and lifetime learning credits. H and r block state taxes Amount excludable. H and r block state taxes   If the total proceeds (interest and principal) from the qualified U. H and r block state taxes S. H and r block state taxes savings bonds you redeem during the year are not more than your adjusted qualified higher educational expenses for the year, you may be able to exclude all of the interest. H and r block state taxes If the proceeds are more than the expenses, you may be able to exclude only part of the interest. H and r block state taxes   To determine the excludable amount, multiply the interest part of the proceeds by a fraction. H and r block state taxes The numerator of the fraction is the qualified higher educational expenses you paid during the year. H and r block state taxes The denominator of the fraction is the total proceeds you received during the year. H and r block state taxes Example. H and r block state taxes In February 2013, Mark and Joan, a married couple, cashed a qualified series EE U. H and r block state taxes S. H and r block state taxes savings bond they bought in April 1997. H and r block state taxes They received proceeds of $8,372 representing principal of $5,000 and interest of $3,372. H and r block state taxes In 2013, they paid $4,000 of their daughter's college tuition. H and r block state taxes They are not claiming an education credit for that amount, and their daughter does not have any tax-free educational assistance. H and r block state taxes They can exclude $1,611 ($3,372 × ($4,000 ÷ $8,372)) of interest in 2013. H and r block state taxes They must pay tax on the remaining $1,761 ($3,372 − $1,611) interest. H and r block state taxes Modified adjusted gross income limit. H and r block state taxes   The interest exclusion is limited if your modified adjusted gross income (modified AGI) is: $74,700 to $89,700 for taxpayers filing single or head of household, and $112,050 to $142,050 for married taxpayers filing jointly or for a qualifying widow(er) with dependent child. H and r block state taxes You do not qualify for the interest exclusion if your modified AGI is equal to or more than the upper limit for your filing status. H and r block state taxes   Modified AGI, for purposes of this exclusion, is adjusted gross income (Form 1040, line 37, or Form 1040A, line 21) figured before the interest exclusion, and modified by adding back any: Foreign earned income exclusion, Foreign housing exclusion and deduction, Exclusion of income for bona fide residents of American Samoa, Exclusion for income from Puerto Rico, Exclusion for adoption benefits received under an employer's adoption assistance program, Deduction for tuition and fees, Deduction for student loan interest, and Deduction for domestic production activities. H and r block state taxes   Use the Line 9 Worksheet in the Form 8815 instructions to figure your modified AGI. H and r block state taxes If you claim any of the exclusion or deduction items listed above (except items 6, 7, and 8), add the amount of the exclusion or deduction (except items 6, 7, and 8) to the amount on line 5 of the worksheet, and enter the total on Form 8815, line 9, as your modified AGI. H and r block state taxes   If you have investment interest expense incurred to earn royalties and other investment income, see Education Savings Bond Program in chapter 1 of Publication 550. H and r block state taxes Recordkeeping. H and r block state taxes If you claim the interest exclusion, you must keep a written record of the qualified U. H and r block state taxes S. H and r block state taxes   Interest income from Treasury bills, notes, and bonds is subject to federal income tax but is exempt from all state and local income taxes. H and r block state taxes You should receive Form 1099-INT showing the interest (in box 3) paid to you for the year. H and r block state taxes   Payments of principal and interest generally will be credited to your designated checking or savings account by direct deposit through the TreasuryDirect® system. H and r block state taxes Treasury bills. H and r block state taxes   These bills generally have a 4-week, 13-week, 26-week, or 52-week maturity period. H and r block state taxes They are generally issued at a discount in the amount of $100 and multiples of $100. H and r block state taxes The difference between the discounted price you pay for the bills and the face value you receive at maturity is interest income. H and r block state taxes Generally, you report this interest income when the bill is paid at maturity. H and r block state taxes If you paid a premium for a bill (more than the face value), you generally report the premium as a section 171 deduction when the bill is paid at maturity. H and r block state taxes Treasury notes and bonds. H and r block state taxes   Treasury notes have maturity periods of more than 1 year, ranging up to 10 years. H and r block state taxes Maturity periods for Treasury bonds are longer than 10 years. H and r block state taxes Both generally are issued in denominations of $100 to $1 million and generally pay interest every 6 months. H and r block state taxes Bonds Sold Between Interest Dates If you sell a bond between interest payment dates, part of the sales price represents interest accrued to the date of sale. H and r block state taxes You must report that part of the sales price as interest income for the year of sale. H and r block state taxes If you buy a bond between interest payment dates, part of the purchase price represents interest accrued before the date of purchase. H and r block state taxes When that interest is paid to you, treat it as a return of your capital investment, rather than interest income, by reducing your basis in the bond. H and r block state taxes See Accrued interest on bonds under How To Report Interest Income in chapter 1 of Publication 550 for information on reporting the payment. H and r block state taxes Insurance Life insurance proceeds paid to you as beneficiary of the insured person are usually not taxable. H and r block state taxes But if you receive the proceeds in installments, you must usually report a part of each installment payment as interest income. H and r block state taxes For more information about insurance proceeds received in installments, see Publication 525, Taxable and Nontaxable Income. H and r block state taxes Annuity. H and r block state taxes   If you buy an annuity with life insurance proceeds, the annuity payments you receive are taxed as pension and annuity income from a nonqualified plan, not as interest income. H and r block state taxes See chapter 10 for information on pension and annuity income from nonqualified plans. H and r block state taxes State or Local Government Obligations Interest on a bond used to finance government operations generally is not taxable if the bond is issued by a state, the District of Columbia, a possession of the United States, or any of their political subdivisions. H and r block state taxes Bonds issued after 1982 (including tribal economic development bonds issued after February 17, 2009) by an Indian tribal government are treated as issued by a state. H and r block state taxes Interest on these bonds is generally tax exempt if the bonds are part of an issue of which substantially all proceeds are to be used in the exercise of any essential government function. H and r block state taxes For information on federally guaranteed bonds, mortgage revenue bonds, arbitrage bonds, private activity bonds, qualified tax credit bonds, and Build America bonds, see State or Local Government Obligations in chapter 1 of Publication 550. H and r block state taxes Information reporting requirement. H and r block state taxes   If you must file a tax return, you are required to show any tax-exempt interest you received on your return. H and r block state taxes This is an information reporting requirement only. H and r block state taxes It does not change tax-exempt interest to taxable interest. H and r block state taxes Original Issue Discount (OID) Original issue discount (OID) is a form of interest. H and r block state taxes You generally include OID in your income as it accrues over the term of the debt instrument, whether or not you receive any payments from the issuer. H and r block state taxes A debt instrument generally has OID when the instrument is issued for a price that is less than its stated redemption price at maturity. H and r block state taxes OID is the difference between the stated redemption price at maturity and the issue price. H and r block state taxes All debt instruments that pay no interest before maturity are presumed to be issued at a discount. H and r block state taxes Zero coupon bonds are one example of these instruments. H and r block state taxes The OID accrual rules generally do not apply to short-term obligations (those with a fixed maturity date of 1 year or less from date of issue). H and r block state taxes See Discount on Short-Term Obligations in chapter 1 of Publication 550. H and r block state taxes De minimis OID. H and r block state taxes   You can treat the discount as zero if it is less than one-fourth of 1% (. H and r block state taxes 0025) of the stated redemption price at maturity multiplied by the number of full years from the date of original issue to maturity. H and r block state taxes This small discount is known as “de minimis” OID. H and r block state taxes Example 1. H and r block state taxes You bought a 10-year bond with a stated redemption price at maturity of $1,000, issued at $980 with OID of $20. H and r block state taxes One-fourth of 1% of $1,000 (stated redemption price) times 10 (the number of full years from the date of original issue to maturity) equals $25. H and r block state taxes Because the $20 discount is less than $25, the OID is treated as zero. H and r block state taxes (If you hold the bond at maturity, you will recognize $20 ($1,000 − $980) of capital gain. H and r block state taxes ) Example 2. H and r block state taxes The facts are the same as in Example 1, except that the bond was issued at $950. H and r block state taxes The OID is $50. H and r block state taxes Because the $50 discount is more than the $25 figured in Example 1, you must include the OID in income as it accrues over the term of the bond. H and r block state taxes Debt instrument bought after original issue. H and r block state taxes   If you buy a debt instrument with de minimis OID at a premium, the discount is not includible in income. H and r block state taxes   The issuer of the debt instrument (or your broker if you held the instrument through a broker) should give you Form 1099-OID, or a similar statement, if the total OID for the calendar year is $10 or more. H and r block state taxes It also will show, in box 2, the stated interest you must include in your income. H and r block state taxes A copy of Form 1099-OID will be sent to the IRS. H and r block state taxes They are not issued in the depositor's name and are transferable from one individual to another. H and r block state taxes When To Report Interest Income When to report your interest income depends on whether you use the cash method or an accrual method to report income. H and r block state taxes If you use this method, you generally report your interest income in the year in which you actually or constructively receive it. H and r block state taxes On September 1, 2011, you loaned another individual $2,000 at 12%, compounded annually. H and r block state taxes You are not in the business of lending money. H and r block state taxes The note stated that principal and interest would be due on August 31, 2013. H and r block state taxes In 2013, you received $2,508. H and r block state taxes 80 ($2,000 principal and $508. H and r block state taxes 80 interest). H and r block state taxes If you use the cash method, you must include in income on your 2013 return the $508. H and r block state taxes 80 interest you received in that year. H and r block state taxes Constructive receipt. H and r block state taxes   You constructively receive income when it is credited to your account or made available to you. H and r block state taxes You do not need to have physical possession of it. H and r block state taxes For example, you are considered to receive interest, dividends, or other earnings on any deposit or account in a bank, savings and loan, or similar financial institution, or interest on life insurance policy dividends left to accumulate, when they are credited to your account and subject to your withdrawal. H and r block state taxes This is true even if they are not yet entered in your passbook. H and r block state taxes   You constructively receive income on the deposit or account even if you must: Make withdrawals in multiples of even amounts, Give a notice to withdraw before making the withdrawal, Withdraw all or part of the account to withdraw the earnings, or Pay a penalty on early withdrawals, unless the interest you are to receive on an early withdrawal or redemption is substantially less than the interest payable at maturity. H and r block state taxes Accrual method. H and r block state taxes   If you use an accrual method, you report your interest income when you earn it, whether or not you have received it. H and r block state taxes Interest is earned over the term of the debt instrument. H and r block state taxes Example. H and r block state taxes If, in the previous example, you use an accrual method, you must include the interest in your income as you earn it. H and r block state taxes You would report the interest as follows: 2011, $80; 2012, $249. H and r block state taxes 60; and 2013, $179. H and r block state taxes 20. H and r block state taxes Coupon bonds. H and r block state taxes   Interest on coupon bonds is taxable in the year the coupon becomes due and payable. H and r block state taxes It does not matter when you mail the coupon for payment. H and r block state taxes You do this by depreciating the property; that is, by deducting some of the cost each year on your tax return. H and r block state taxes Three factors determine how much depreciation you can deduct each year: (1) your basis in the property, (2) the recovery period for the property, and (3) the depreciation method used. H and r block state taxes You cannot simply deduct your mortgage or principal payments, or the cost of furniture, fixtures and equipment, as an expense. H and r block state taxes You can deduct depreciation only on the part of your property used for rental purposes. H and r block state taxes Depreciation reduces your basis for figuring gain or loss on a later sale or exchange. H and r block state taxes The Basics The following section discusses the information you will need to have about the rental property and the decisions to be made before figuring your depreciation deduction. H and r block state taxes What Rental Property Can Be Depreciated? You can depreciate your property if it meets all the following requirements. H and r block state taxes You own the property. H and r block state taxes You use the property in your business or income-producing activity (such as rental property). H and r block state taxes The property has a determinable useful life. H and r block state taxes The property is expected to last more than one year. H and r block state taxes Property you own. H and r block state taxes   To claim depreciation, you usually must be the owner of the property. H and r block state taxes You are considered as owning property even if it is subject to a debt. H and r block state taxes Rented property. H and r block state taxes   Generally, if you pay rent for property, you cannot depreciate that property. H and r block state taxes Usually, only the owner can depreciate it. H and r block state taxes However, if you make permanent improvements to leased property, you may be able to depreciate the improvements. H and r block state taxes See Additions or improvements to property , later in this chapter, under Recovery Periods Under GDS. H and r block state taxes Cooperative apartments. H and r block state taxes   If you are a tenant-stockholder in a cooperative housing corporation and rent your cooperative apartment to others, you can deduct depreciation on your stock in the corporation. H and r block state taxes See chapter 4, Special Situations. H and r block state taxes Property having a determinable useful life. H and r block state taxes   To be depreciable, your property must have a determinable useful life. H and r block state taxes This means that it must be something that wears out, decays, gets used up, becomes obsolete, or loses its value from natural causes. H and r block state taxes What Rental Property Cannot Be Depreciated? Certain property cannot be depreciated. H and r block state taxes This includes land and certain excepted property. H and r block state taxes Land. H and r block state taxes   You cannot depreciate the cost of land because land generally does not wear out, become obsolete, or get used up. H and r block state taxes But if it does, the loss is accounted for upon disposition. H and r block state taxes The costs of clearing, grading, planting, and landscaping are usually all part of the cost of land and cannot be depreciated. H and r block state taxes   Although you cannot depreciate land, you can depreciate certain land preparation costs, such as landscaping costs, incurred in preparing land for business use. H and r block state taxes These costs must be so closely associated with other depreciable property that you can determine a life for them along with the life of the associated property. H and r block state taxes Example. H and r block state taxes You built a new house to use as a rental and paid for grading, clearing, seeding, and planting bushes and trees. H and r block state taxes Some of the bushes and trees were planted right next to the house, while others were planted around the outer border of the lot. H and r block state taxes If you replace the house, you would have to destroy the bushes and trees right next to it. H and r block state taxes These bushes and trees are closely associated with the house, so they have a determinable useful life. H and r block state taxes Therefore, you can depreciate them. H and r block state taxes Add your other land preparation costs to the basis of your land because they have no determinable life and you cannot depreciate them. H and r block state taxes Excepted property. H and r block state taxes   Even if the property meets all the requirements listed earlier under What Rental Property Can Be Depreciated , you cannot depreciate the following property. H and r block state taxes Property placed in service and disposed of (or taken out of business use) in the same year. H and r block state taxes Equipment used to build capital improvements. H and r block state taxes You must add otherwise allowable depreciation on the equipment during the period of construction to the basis of your improvements. H and r block state taxes For more information, see chapter 1 of Publication 946. H and r block state taxes When Does Depreciation Begin and End? You begin to depreciate your rental property when you place it in service for the production of income. H and r block state taxes You stop depreciating it either when you have fully recovered your cost or other basis, or when you retire it from service, whichever happens first. H and r block state taxes Placed in Service You place property in service in a rental activity when it is ready and available for a specific use in that activity. H and r block state taxes Even if you are not using the property, it is in service when it is ready and available for its specific use. H and r block state taxes Example 1. H and r block state taxes On November 22 of last year, you purchased a dishwasher for your rental property. H and r block state taxes The appliance was delivered on December 7, but was not installed and ready for use until January 3 of this year. H and r block state taxes Because the dishwasher was not ready for use last year, it is not considered placed in service until this year. H and r block state taxes If the appliance had been installed and ready for use when it was delivered in December of last year, it would have been considered placed in service in December, even if it was not actually used until this year. H and r block state taxes Example 2. H and r block state taxes On April 6, you purchased a house to use as residential rental property. H and r block state taxes You made extensive repairs to the house and had it ready for rent on July 5. H and r block state taxes You began to advertise the house for rent in July and actually rented it beginning September 1. H and r block state taxes The house is considered placed in service in July when it was ready and available for rent. H and r block state taxes You can begin to depreciate the house in July. H and r block state taxes Example 3. H and r block state taxes You moved from your home in July. H and r block state taxes During August and September you made several repairs to the house. H and r block state taxes On October 1, you listed the property for rent with a real estate company, which rented it on December 1. H and r block state taxes The property is considered placed in service on October 1, the date when it was available for rent. H and r block state taxes Conversion to business use. H and r block state taxes   If you place property in service in a personal activity, you cannot claim depreciation. H and r block state taxes However, if you change the property's use to business or the production of income, you can begin to depreciate it at the time of the change. H and r block state taxes You place the property in service for business or income-producing use on the date of the change. H and r block state taxes Example. H and r block state taxes You bought a house and used it as your personal home several years before you converted it to rental property. H and r block state taxes Although its specific use was personal and no depreciation was allowable, you placed the home in service when you began using it as your home. H and r block state taxes You can begin to claim depreciation in the year you converted it to rental property because at that time its use changed to the production of income. H and r block state taxes Idle Property Continue to claim a deduction for depreciation on property used in your rental activity even if it is temporarily idle (not in use). H and r block state taxes For example, if you must make repairs after a tenant moves out, you still depreciate the rental property during the time it is not available for rent. H and r block state taxes Cost or Other Basis Fully Recovered You must stop depreciating property when the total of your yearly depreciation deductions equals your cost or other basis of your property. H and r block state taxes For this purpose, your yearly depreciation deductions include any depreciation that you were allowed to claim, even if you did not claim it. H and r block state taxes See Basis of Depreciable Property , later. H and r block state taxes Retired From Service You stop depreciating property when you retire it from service, even if you have not fully recovered its cost or other basis. H and r block state taxes You retire property from service when you permanently withdraw it from use in a trade or business or from use in the production of income because of any of the following events. H and r block state taxes You sell or exchange the property. H and r block state taxes You convert the property to personal use. H and r block state taxes You abandon the property. H and r block state taxes The property is destroyed. H and r block state taxes Depreciation Methods Generally, you must use the Modified Accelerated Cost Recovery System (MACRS) to depreciate residential rental property placed in service after 1986. H and r block state taxes If you placed rental property in service before 1987, you are using one of the following methods. H and r block state taxes ACRS (Accelerated Cost Recovery System) for property placed in service after 1980 but before 1987. H and r block state taxes Straight line or declining balance method over the useful life of property placed in service before 1981. H and r block state taxes See MACRS Depreciation , later, for more information. H and r block state taxes Rental property placed in service before 2013. H and r block state taxes   Continue to use the same method of figuring depreciation that you used in the past. H and r block state taxes Use of real property changed. H and r block state taxes   Generally, you must use MACRS to depreciate real property that you acquired for personal use before 1987 and changed to business or income-producing use after 1986. H and r block state taxes This includes your residence that you changed to rental use. H and r block state taxes Basis of Depreciable Property The basis of property used in a rental activity is generally its adjusted basis when you place it in service in that activity. H and r block state taxes This is its cost or other basis when you acquired it, adjusted for certain items occurring before you place it in service in the rental activity. H and r block state taxes If you depreciate your property under MACRS, you may also have to reduce your basis by certain deductions and credits with respect to the property. H and r block state taxes Basis and adjusted basis are explained in the following discussions. H and r block state taxes If you used the property for personal purposes before changing it to rental use, its basis for depreciation is the lesser of its adjusted basis or its fair market value when you change it to rental use. H and r block state taxes See Basis of Property Changed to Rental Use in chapter 4. H and r block state taxes Cost Basis The basis of property you buy is usually its cost. H and r block state taxes The cost is the amount you pay for it in cash, in debt obligation, in other property, or in services. H and r block state taxes Your cost also includes amounts you pay for: Sales tax charged on the purchase (but see Exception next), Freight charges to obtain the property, and Installation and testing charges. H and r block state taxes Exception. H and r block state taxes   If you deducted state and local general sales taxes as an itemized deduction on Schedule A (Form 1040), do not include those sales taxes as part of your cost basis. H and r block state taxes Such taxes were deductible before 1987 and after 2003. H and r block state taxes Loans with low or no interest. H and r block state taxes   If you buy property on any time-payment plan that charges little or no interest, the basis of your property is your stated purchase price, less the amount considered to be unstated interest. H and r block state taxes See Unstated Interest and Original Issue Discount (OID) in Publication 537, Installment Sales. H and r block state taxes Real property. H and r block state taxes   If you buy real property, such as a building and land, certain fees and other expenses you pay are part of your cost basis in the property. H and r block state taxes Real estate taxes. H and r block state taxes   If you buy real property and agree to pay real estate taxes on it that were owed by the seller and the seller does not reimburse you, the taxes you pay are treated as part of your basis in the property. H and r block state taxes You cannot deduct them as taxes paid. H and r block state taxes   If you reimburse the seller for real estate taxes the seller paid for you, you can usually deduct that amount. H and r block state taxes Do not include that amount in your basis in the property. H and r block state taxes Settlement fees and other costs. H and r block state taxes   The following settlement fees and closing costs for buying the property are part of your basis in the property. H and r block state taxes Abstract fees. H and r block state taxes Charges for installing utility services. H and r block state taxes Legal fees. H and r block state taxes Recording fees. H and r block state taxes Surveys. H and r block state taxes Transfer taxes. H and r block state taxes Title insurance. H and r block state taxes Any amounts the seller owes that you agree to pay, such as back taxes or interest, recording or mortgage fees, charges for improvements or repairs, and sales commissions. H and r block state taxes   The following are settlement fees and closing costs you cannot include in your basis in the property. H and r block state taxes Fire insurance premiums. H and r block state taxes Rent or other charges relating to occupancy of the property before closing. H and r block state taxes Charges connected with getting or refinancing a loan, such as: Points (discount points, loan origination fees), Mortgage insurance premiums, Loan assumption fees, Cost of a credit report, and Fees for an appraisal required by a lender. H and r block state taxes   Also, do not include amounts placed in escrow for the future payment of items such as taxes and insurance. H and r block state taxes Assumption of a mortgage. H and r block state taxes   If you buy property and become liable for an existing mortgage on the property, your basis is the amount you pay for the property plus the amount remaining to be paid on the mortgage. H and r block state taxes Example. H and r block state taxes You buy a building for $60,000 cash and assume a mortgage of $240,000 on it. H and r block state taxes Your basis is $300,000. H and r block state taxes Separating cost of land and buildings. H and r block state taxes   If you buy buildings and your cost includes the cost of the land on which they stand, you must divide the cost between the land and the buildings to figure the basis for depreciation of the buildings. H and r block state taxes The part of the cost that you allocate to each asset is the ratio of the fair market value of that asset to the fair market value of the whole property at the time you buy it. H and r block state taxes   If you are not certain of the fair market values of the land and the buildings, you can divide the cost between them based on their assessed values for real estate tax purposes. H and r block state taxes Example. H and r block state taxes You buy a house and land for $200,000. H and r block state taxes The purchase contract does not specify how much of the purchase price is for the house and how much is for the land. H and r block state taxes The latest real estate tax assessment on the property was based on an assessed value of $160,000, of which $136,000 was for the house and $24,000 was for the land. H and r block state taxes You can allocate 85% ($136,000 ÷ $160,000) of the purchase price to the house and 15% ($24,000 ÷ $160,000) of the purchase price to the land. H and r block state taxes Your basis in the house is $170,000 (85% of $200,000) and your basis in the land is $30,000 (15% of $200,000). H and r block state taxes Basis Other Than Cost You cannot use cost as a basis for property that you received: In return for services you performed; In an exchange for other property; As a gift; From your spouse, or from your former spouse as the result of a divorce; or As an inheritance. H and r block state taxes If you received property in one of these ways, see Publication 551 for information on how to figure your basis. H and r block state taxes Adjusted Basis To figure your property's basis for depreciation, you may have to make certain adjustments (increases and decreases) to the basis of the property for events occurring between the time you acquired the property and the time you placed it in service for business or the production of income. H and r block state taxes The result of these adjustments to the basis is the adjusted basis. H and r block state taxes Increases to basis. H and r block state taxes   You must increase the basis of any property by the cost of all items properly added to a capital account. H and r block state taxes These include the following. H and r block state taxes The cost of any additions or improvements made before placing your property into service as a rental that have a useful life of more than 1 year. H and r block state taxes Amounts spent after a casualty to restore the damaged property. H and r block state taxes The cost of extending utility service lines to the property. H and r block state taxes Legal fees, such as the cost of defending and perfecting title, or settling zoning issues. H and r block state taxes Additions or improvements. H and r block state taxes   Add to the basis of your property the amount an addition or improvement actually cost you, including any amount you borrowed to make the addition or improvement. H and r block state taxes This includes all direct costs, such as material and labor, but does not include your own labor. H and r block state taxes It also includes all expenses related to the addition or improvement. H and r block state taxes   For example, if you had an architect draw up plans for remodeling your property, the architect's fee is a part of the cost of the remodeling. H and r block state taxes Or, if you had your lot surveyed to put up a fence, the cost of the survey is a part of the cost of the fence. H and r block state taxes   Keep separate accounts for depreciable additions or improvements made after you place the property in service in your rental activity. H and r block state taxes For information on depreciating additions or improvements, see Additions or improvements to property , later in this chapter, under Recovery Periods Under GDS. H and r block state taxes    The cost of landscaping improvements is usually treated as an addition to the basis of the land, which is not depreciable. H and r block state taxes However, see What Rental Property Cannot Be Depreciated, earlier. H and r block state taxes Assessments for local improvements. H and r block state taxes   Assessments for items which tend to increase the value of property, such as streets and sidewalks, must be added to the basis of the property. H and r block state taxes For example, if your city installs curbing on the street in front of your house, and assesses you and your neighbors for its cost, you must add the assessment to the basis of your property. H and r block state taxes Also add the cost of legal fees paid to obtain a decrease in an assessment levied against property to pay for local improvements. H and r block state taxes You cannot deduct these items as taxes or depreciate them. H and r block state taxes    However, you can deduct as taxes, charges or assessments for maintenance, repairs, or interest charges related to the improvements. H and r block state taxes Do not add them to your basis in the property. H and r block state taxes Deducting vs. H and r block state taxes capitalizing costs. H and r block state taxes   Do not add to your basis costs you can deduct as current expenses. H and r block state taxes However, there are certain costs you can choose either to deduct or to capitalize. H and r block state taxes If you capitalize these costs, include them in your basis. H and r block state taxes If you deduct them, do not include them in your basis. H and r block state taxes   The costs you may choose to deduct or capitalize include carrying charges, such as interest and taxes, that you must pay to own property. H and r block state taxes   For more information about deducting or capitalizing costs and how to make the election, see Carrying Charges in Publication 535, chapter 7. H and r block state taxes Decreases to basis. H and r block state taxes   You must decrease the basis of your property by any items that represent a return of your cost. H and r block state taxes These include the following. H and r block state taxes Insurance or other payment you receive as the result of a casualty or theft loss. H and r block state taxes Casualty loss not covered by insurance for which you took a deduction. H and r block state taxes Amount(s) you receive for granting an easement. H and r block state taxes Residential energy credits you were allowed before 1986, or after 2005, if you added the cost of the energy items to the basis of your home. H and r block state taxes Exclusion from income of subsidies for energy conservation measures. H and r block state taxes Special depreciation allowance claimed on qualified property. H and r block state taxes Depreciation you deducted, or could have deducted, on your tax returns under the method of depreciation you chose. H and r block state taxes If you did not deduct enough or deducted too much in any year, see Depreciation under Decreases to Basis in Publication 551. H and r block state taxes   If your rental property was previously used as your main home, you must also decrease the basis by the following. H and r block state taxes Gain you postponed from the sale of your main home before May 7, 1997, if the replacement home was converted to your rental property. H and r block state taxes District of Columbia first-time homebuyer credit allowed on the purchase of your main home after August 4, 1997 and before January 1, 2012. H and r block state taxes Amount of qualified principal residence indebtedness discharged on or after January 1, 2007. H and r block state taxes Claiming the Special Depreciation Allowance For 2013, your residential rental property may qualify for a special depreciation allowance. H and r block state taxes This allowance is figured before you figure your regular depreciation deduction. H and r block state taxes See Publication 946, chapter 3, for details. H and r block state taxes Also see the Instructions for Form 4562, Line 14. H and r block state taxes If you qualify for, but choose not to take, a special depreciation allowance, you must attach a statement to your return. H and r block state taxes MACRS Depreciation Most business and investment property placed in service after 1986 is depreciated using MACRS. H and r block state taxes This section explains how to determine which MACRS depreciation system applies to your property. H and r block state taxes It also discusses other information you need to know before you can figure depreciation under MACRS. H and r block state taxes This information includes the property's: Recovery class, Applicable recovery period, Convention, Placed-in-service date, Basis for depreciation, and Depreciation method. H and r block state taxes Depreciation Systems MACRS consists of two systems that determine how you depreciate your property—the General Depreciation System (GDS) and the Alternative Depreciation System (ADS). H and r block state taxes You must use GDS unless you are specifically required by law to use ADS or you elect to use ADS. H and r block state taxes Excluded Property You cannot use MACRS for certain personal property (such as furniture or appliances) placed in service in your rental property in 2013 if it had been previously placed in service before 1987 when MACRS became effective. H and r block state taxes In most cases, personal property is excluded from MACRS if you (or a person related to you) owned or used it in 1986 or if your tenant is a person (or someone related to the person) who owned or used it in 1986. H and r block state taxes However, the property is not excluded if your 2013 deduction under MACRS (using a half-year convention) is less than the deduction you would have under ACRS. H and r block state taxes For more information, see What Method Can You Use To Depreciate Your Property? in Publication 946, chapter 1. H and r block state taxes Electing ADS If you choose, you can use the ADS method for most property. H and r block state taxes Under ADS, you use the straight line method of depreciation. H and r block state taxes The election of ADS for one item in a class of property generally applies to all property in that class that is placed in service during the tax year of the election. H and r block state taxes However, the election applies on a property-by-property basis for residential rental property and nonresidential real property. H and r block state taxes If you choose to use ADS for your residential rental property, the election must be made in the first year the property is placed in service. H and r block state taxes Once you make this election, you can never revoke it. H and r block state taxes For property placed in service during 2013, you make the election to use ADS by entering the depreciation on Form 4562, Part III, Section C, line 20c. H and r block state taxes Property Classes Under GDS Each item of property that can be depreciated under MACRS is assigned to a property class, determined by its class life. H and r block state taxes The property class generally determines the depreciation method, recovery period, and convention. H and r block state taxes The property classes under GDS are: 3-year property, 5-year property, 7-year property, 10-year property, 15-year property, 20-year property, Nonresidential real property, and Residential rental property. H and r block state taxes Under MACRS, property that you placed in service during 2013 in your rental activities generally falls into one of the following classes. H and r block state taxes 5-year property. H and r block state taxes This class includes computers and peripheral equipment, office machinery (typewriters, calculators, copiers, etc. H and r block state taxes ), automobiles, and light trucks. H and r block state taxes This class also includes appliances, carpeting, furniture, etc. H and r block state taxes , used in a residential rental real estate activity. H and r block state taxes Depreciation on automobiles, other property used for transportation, computers and related peripheral equipment, and property of a type generally used for entertainment, recreation, or amusement is limited. H and r block state taxes See chapter 5 of Publication 946. H and r block state taxes 7-year property. H and r block state taxes This class includes office furniture and equipment (desks, file cabinets, etc. H and r block state taxes ). H and r block state taxes This class also includes any property that does not have a class life and that has not been designated by law as being in any other class. H and r block state taxes 15-year property. H and r block state taxes This class includes roads, fences, and shrubbery (if depreciable). H and r block state taxes Residential rental property. H and r block state taxes This class includes any real property that is a rental building or structure (including a mobile home) for which 80% or more of the gross rental income for the tax year is from dwelling units. H and r block state taxes It does not include a unit in a hotel, motel, inn, or other establishment where more than half of the units are used on a transient basis. H and r block state taxes If you live in any part of the building or structure, the gross rental income includes the fair rental value of the part you live in. H and r block state taxes The other property classes do not generally apply to property used in rental activities. H and r block state taxes These classes are not discussed in this publication. H and r block state taxes See Publication 946 for more information. H and r block state taxes Recovery Periods Under GDS The recovery period of property is the number of years over which you recover its cost or other basis. H and r block state taxes The recovery periods are generally longer under ADS than GDS. H and r block state taxes The recovery period of property depends on its property class. H and r block state taxes Under GDS, the recovery period of an asset is generally the same as its property class. H and r block state taxes Class lives and recovery periods for most assets are listed in Appendix B of Publication 946. H and r block state taxes See Table 2-1 for recovery periods of property commonly used in residential rental activities. H and r block state taxes Qualified Indian reservation property. H and r block state taxes   Shorter recovery periods are provided under MACRS for qualified Indian reservation property placed in service on Indian reservations. H and r block state taxes For more information, see chapter 4 of Publication 946. H and r block state taxes Additions or improvements to property. H and r block state taxes   Treat additions or improvements you make to your depreciable rental property as separate property items for depreciation purposes. H and r block state taxes   The property class and recovery period of the addition or improvement is the one that would apply to the original property if you had placed it in service at the same time as the addition or improvement. H and r block state taxes   The recovery period for an addition or improvement to property begins on the later of: The date the addition or improvement is placed in service, or The date the property to which the addition or improvement was made is placed in service. H and r block state taxes Example. H and r block state taxes You own a residential rental house that you have been renting since 1986 and depreciating under ACRS. H and r block state taxes You built an addition onto the house and placed it in service in 2013. H and r block state taxes You must use MACRS for the addition. H and r block state taxes Under GDS, the addition is depreciated as residential rental property over 27. H and r block state taxes 5 years. H and r block state taxes Table 2-1. H and r block state taxes   Conventions A convention is a method established under MACRS to set the beginning and end of the recovery period. H and r block state taxes The convention you use determines the number of months for which you can claim depreciation in the year you place property in service and in the year you dispose of the property. H and r block state taxes Mid-month convention. H and r block state taxes    A mid-month convention is used for all residential rental property and nonresidential real property. H and r block state taxes Under this convention, you treat all property placed in service, or disposed of, during any month as placed in service, or disposed of, at the midpoint of that month. H and r block state taxes Mid-quarter convention. H and r block state taxes   A mid-quarter convention must be used if the mid-month convention does not apply and the total depreciable basis of MACRS property placed in service in the last 3 months of a tax year (excluding nonresidential real property, residential rental property, and property placed in service and disposed of in the same year) is more than 40% of the total basis of all such property you place in service during the year. H and r block state taxes   Under this convention, you treat all property placed in service, or disposed of, during any quarter of a tax year as placed in service, or disposed of, at the midpoint of the quarter. H and r block state taxes Example. H and r block state taxes During the tax year, Tom Martin purchased the following items to use in his rental property. H and r block state taxes He elects not to claim the special depreciation allowance discussed earlier. H and r block state taxes A dishwasher for $400 that he placed in service in January. H and r block state taxes Used furniture for $100 that he placed in service in September. H and r block state taxes A refrigerator for $800 that he placed in service in October. H and r block state taxes Tom uses the calendar year as his tax year. H and r block state taxes The total basis of all property placed in service that year is $1,300. H and r block state taxes The $800 basis of the refrigerator placed in service during the last 3 months of his tax year exceeds $520 (40% × $1,300). H and r block state taxes Tom must use the mid-quarter convention instead of the half-year convention for all three items. H and r block state taxes Half-year convention. H and r block state taxes    The half-year convention is used if neither the mid-quarter convention nor the mid-month convention applies. H and r block state taxes Under this convention, you treat all property placed in service, or disposed of, during a tax year as placed in service, or disposed of, at the midpoint of that tax year. H and r block state taxes   If this convention applies, you deduct a half year of depreciation for the first year and the last year that you depreciate the property. H and r block state taxes You deduct a full year of depreciation for any other year during the recovery period. H and r block state taxes Figuring Your Depreciation Deduction You can figure your MACRS depreciation deduction in one of two ways. H and r block state taxes The deduction is substantially the same both ways. H and r block state taxes You can either: Actually compute the deduction using the depreciation method and convention that apply over the recovery period of the property, or Use the percentage from the MACRS percentage tables. H and r block state taxes In this publication we will use the percentage tables. H and r block state taxes For instructions on how to compute the deduction, see chapter 4 of Publication 946. H and r block state taxes Residential rental property. H and r block state taxes   You must use the straight line method and a mid-month convention for residential rental property. H and r block state taxes In the first year that you claim depreciation for residential rental property, you can claim depreciation only for the number of months the property is in use, and you must use the mid-month convention (explained under Conventions , earlier). H and r block state taxes 5-, 7-, or 15-year property. H and r block state taxes   For property in the 5- or 7-year class, use the 200% declining balance method and a half-year convention. H and r block state taxes However, in limited cases you must use the mid-quarter convention, if it applies. H and r block state taxes For property in the 15-year class, use the 150% declining balance method and a half-year convention. H and r block state taxes   You can also choose to use the 150% declining balance method for property in the 5- or 7-year class. H and r block state taxes The choice to use the 150% method for one item in a class of property applies to all property in that class that is placed in service during the tax year of the election. H and r block state taxes You make this election on Form 4562. H and r block state taxes In Part III, column (f), enter “150 DB. H and r block state taxes ” Once you make this election, you cannot change to another method. H and r block state taxes   If you use either the 200% or 150% declining balance method, you figure your deduction using the straight line method in the first tax year that the straight line method gives you an equal or larger deduction. H and r block state taxes   You can also choose to use the straight line method with a half-year or mid-quarter convention for 5-, 7-, or 15-year property. H and r block state taxes The choice to use the straight line method for one item in a class of property applies to all property in that class that is placed in service during the tax year of the election. H and r block state taxes You elect the straight line method on Form 4562. H and r block state taxes In Part III, column (f), enter “S/L. H and r block state taxes ” Once you make this election, you cannot change to another method. H and r block state taxes MACRS Percentage Tables You can use the percentages in Table 2-2, earlier, to compute annual depreciation under MACRS. H and r block state taxes The tables show the percentages for the first few years or until the change to the straight line method is made. H and r block state taxes See Appendix A of Publication 946 for complete tables. H and r block state taxes The percentages in Tables 2-2a, 2-2b, and 2-2c make the change from declining balance to straight line in the year that straight line will give a larger deduction. H and r block state taxes If you elect to use the straight line method for 5-, 7-, or 15-year property, or the 150% declining balance method for 5- or 7-year property, use the tables in Appendix A of Publication 946. H and r block state taxes How to use the percentage tables. H and r block state taxes   You must apply the table rates to your property's unadjusted basis (defined below) each year of the recovery period. H and r block state taxes   Once you begin using a percentage table to figure depreciation, you must continue to use it for the entire recovery period unless there is an adjustment to the basis of your property for a reason other than: Depreciation allowed or allowable, or An addition or improvement that is depreciated as a separate item of property. H and r block state taxes   If there is an adjustment for any reason other than (1) or (2), for example, because of a deductible casualty loss, you can no longer use the table. H and r block state taxes For the year of the adjustment and for the remaining recovery period, figure depreciation using the property's adjusted basis at the end of the year and the appropriate depreciation method, as explained earlier under Figuring Your Depreciation Deduction . H and r block state taxes See Figuring the Deduction Without Using the Tables in Publication 946, chapter 4. H and r block state taxes Unadjusted basis. H and r block state taxes   This is the same basis you would use to figure gain on a sale (see Basis of Depreciable Property , earlier), but without reducing your original basis by any MACRS depreciation taken in earlier years. H and r block state taxes   However, you do reduce your original basis by other amounts claimed on the property, including: Any amortization, Any section 179 deduction, and Any special depreciation allowance. H and r block state taxes For that year your depreciation deduction is $120 ($600 × . H and r block state taxes 20) for the stove and $200 ($1,000 × . H and r block state taxes 20) for the refrigerator. H and r block state taxes For Year 2, the depreciation percentage is 32%. H and r block state taxes That year's depreciation deduction will be $192 ($600 × . H and r block state taxes 32) for the stove and $320 ($1,000 × . H and r block state taxes 32) for the refrigerator. H and r block state taxes Example 2. H and r block state taxes Assume the same facts as in Example 1, except you buy the refrigerator in October instead of June. H and r block state taxes Since the refrigerator was placed in service in the last 3 months of the tax year, and its basis ($1,000) is more than 40% of the total basis of all property placed in service during the year ($1,600 × . H and r block state taxes 40 = $640), you are required to use the mid-quarter convention to figure depreciation on both the stove and refrigerator. H and r block state taxes Because you placed the refrigerator in service in October, you use the fourth quarter column of Table 2-2a and find the depreciation percentage for Year 1 is 5%.
